+1 for the (sys)ext or +1 for a config switch? Maybe a 
TYPO3_CONF_VAR[FE][passwordType] = plain|md5|sha1 (defaulting to plain) 
is fine.

The new 1-2-3 installer could set quite a number of configs with better 
defaults.
